The Fed Won’t Turn Dovish – So, Here’s the Play

The release of the September employment report on Friday triggered a paradoxical reaction across global financial markets. While the headline figures suggested a significant cooling of the American labor market—an outcome that would traditionally signal economic distress—investors responded with a robust rally. The initial interpretation by market participants was framed through the lens of monetary policy: a weak labor market provides the Federal Reserve with the necessary justification to halt its aggressive interest rate hiking cycle. However, a granular analysis of the Bureau of Labor Statistics (BLS) data reveals a far more complex and "messy" reality than the singular narrative of economic deceleration suggests.

The Statistical Schism: A Tale of Two Surveys

To understand why the market’s initial "dovish" interpretation may be premature, one must look at the two distinct surveys that comprise the monthly jobs report: the Establishment Survey and the Household Survey. These two metrics often diverge, but the gap in the September data was particularly pronounced, creating a statistical schism that complicates the Federal Reserve’s decision-making process.

The Establishment Survey, which polls businesses to determine nonfarm payroll growth, produced the headline figure of 29,000 jobs added in September. This was a stark miss compared to the 84,000 jobs economists had projected. Furthermore, the report included downward revisions for July and August totaling 60,000 jobs, suggesting that the "blockbuster" strength reported earlier in the summer was largely a statistical mirage.

In contrast, the Household Survey, which polls individuals to determine the unemployment rate, told a story of significant expansion. According to this metric, the number of employed Americans actually rose by 406,000. Simultaneously, 485,000 individuals re-entered the labor force to begin searching for work. This surge in labor participation is the primary reason the unemployment rate ticked up to 4.2%. In a healthy economic context, an increase in the unemployment rate driven by a growing labor force is often viewed as a positive sign of consumer confidence rather than a symptom of layoffs. It indicates that "discouraged workers"—those who had previously given up on finding employment—now believe the market is strong enough to warrant a renewed search.

A Chronology of Cooling and Revisions

The September report arrives at a critical juncture in the Federal Reserve’s tightening cycle. Over the past 18 months, the central bank has engaged in one of the most rapid interest rate escalation programs in modern history to combat persistent inflation. The trend of the last three months shows a clear, albeit volatile, cooling of the labor market:

  • July/August: Originally reported as periods of robust growth, subsequent revisions have stripped 60,000 jobs from these tallies, indicating the slowdown began earlier than initially perceived.
  • September: The +29,000 figure represents the lowest monthly gain in years, excluding the anomalies of the pandemic era.
  • Labor Participation: The re-entry of nearly half a million workers in September suggests that while hiring has slowed, the supply of labor is increasing, which may eventually help dampen wage-push inflation.

For Wall Street, this deceleration is viewed as the "Goldilocks" scenario: an economy that is cooling enough to stop the Fed from hiking further, but not so cold that it triggers a deep recession. By Friday afternoon, the financial media had largely priced out the possibility of a rate hike in October, leading to the relief rally in equities.

The Inflation Implication: Pause vs. Pivot

While the labor market appears to be softening, the other half of the Federal Reserve’s dual mandate—price stability—remains problematic. The Personal Consumption Expenditures (PCE) price index, the Fed’s preferred inflation gauge, recently showed headline inflation at 3.4% and core inflation (excluding food and energy) holding steady at 3.0%.

The core PCE has remained at 3.0% for three consecutive months. For the Federal Reserve, this "sideways" movement is not necessarily a victory. Historically, the central bank requires a clear and convincing downward trend toward its 2.0% target before considering a "pivot" to cutting rates. Current Fed sentiment, echoed by figures like Kevin Warsh during the Jackson Hole symposium, suggests that a lack of deterioration in inflation is not the same as an improvement.

The consensus among seasoned analysts is that the Fed is entering a period of a "pause," not a "pivot." A pause implies that rates will remain at an elevated plateau for an extended period—a "higher for longer" strategy—to ensure inflation does not reignite. This distinction is vital for investors; while a pause stops the immediate pain of rising borrowing costs, it does not provide the "cheap money" stimulus that fueled the previous decade’s bull market.

Structural Tailwinds: The Case for Copper

In an environment where the Federal Reserve is unlikely to provide a liquidity rescue, investors are increasingly looking for assets with structural tailwinds that are independent of interest rate fluctuations. One commodity that has emerged as a focal point for this strategy is copper.

The Fed Won’t Turn Dovish – So, Here’s the Play

Known as "Dr. Copper" for its ability to gauge the health of the global economy, the metal is currently experiencing a demand surge driven by two primary secular shifts: the artificial intelligence (AI) buildout and the global transition to renewable energy.

The AI Connection

The expansion of AI requires a massive increase in data center capacity. A single AI-focused data center consumes approximately ten times the amount of copper required by a traditional data center due to the intensified power and cooling requirements of high-performance GPUs. As tech giants like Microsoft, Alphabet, and Meta continue their multi-billion-dollar infrastructure spends, the demand for copper wiring and heat sinks is projected to grow exponentially.

Supply-Demand Imbalance

S&P Global projects that copper demand could reach 42 million metric tons by 2040. However, the supply side is struggling to keep pace. Developing a new copper mine is a capital-intensive process that typically takes seven to ten years from discovery to production. Furthermore, current tradeable copper inventories are at their lowest levels since 1984, exacerbated by strategic stockpiling in the United States and China.

Jonathan Rose and the "Backdoor AI Trade"

Jonathan Rose, a veteran trading expert and editor of Masters in Trading LIVE, characterizes copper as the "backdoor AI trade." While the majority of retail investors are crowding into semiconductor stocks like NVIDIA, Rose argues that the physical bottleneck of the AI revolution lies in the raw materials required to power it.

Rose highlights a specific regulatory catalyst that could favor domestic copper producers: potential tariffs. While the U.S. government implemented a 50% tax on semi-finished copper in 2025, refined copper has remained largely exempt. However, a phased tax on refined copper—starting at 15% in 2027—is currently under review by the executive branch.

Such a policy would provide significant pricing power to the only two primary copper smelters still operating on American soil. These facilities are owned by:

  1. Freeport-McMoRan (FCX): Operating a major smelter in Arizona.
  2. Rio Tinto (RIO): Operating the other in Utah.

If imported refined copper becomes more expensive due to tariffs, these domestic operators stand to capture a larger share of the U.S. market while maintaining higher margins. This "moat" makes them attractive hedges against a broader market that remains sensitive to the Federal Reserve’s "higher for longer" interest rate regime.

Broader Market Impact and the Road to December

Despite the optimism displayed on Friday, the road ahead for the markets remains fraught with uncertainty. The CME Group’s FedWatch Tool indicates that while an October hike is unlikely, traders still assign an 85% probability to at least one more quarter-point hike by the December meeting. Fed funds futures suggest the policy rate could climb toward 4.7% over the next twelve months, with no rate cuts currently forecasted in the near-term horizon.

The "messy" jobs data from September serves as a reminder that the U.S. economy is in a state of flux. The divergence between the Establishment and Household surveys suggests that while the pace of hiring is slowing, the labor market is not yet "breaking." This gives the Federal Reserve the cover it needs to keep rates elevated to fight the "sticky" 3.0% core inflation.

For the disciplined investor, the takeaway from the September report is one of caution. The relief rally in equities may be built on a misreading of the Fed’s intentions. As the era of easy money remains in the rearview mirror, the focus is shifting toward "real-world" assets like copper, which benefit from the physical requirements of the next technological frontier rather than the whims of the central bank. Whether the Fed pauses or hikes again in December, the structural demand for the "wiring of the modern economy" remains a compelling counter-narrative to the noise of the monthly jobs report.
