AI Crashes. What To Do Now

The technology sector experienced a significant contraction on Thursday morning as the Nasdaq 100 fell by more than 5%, marking a sharp acceleration of a sell-off that began quietly during the previous trading session. This market movement, characterized by analysts as a "full-blown rout," has been primarily driven by a massive unwinding of positions within the artificial intelligence (AI) infrastructure and semiconductor sectors. While the broader indices initially appeared resilient following the resolution of recent election uncertainties, the underlying health of the companies responsible for building the physical components of the AI revolution—data centers, power systems, and cooling infrastructure—began to deteriorate rapidly.

The volatility began to manifest on Wednesday, though it was largely obscured by a rally in other sectors of the market. While the S&P 500 and Dow Jones Industrial Average showed strength in the immediate aftermath of the election, the "picks and shovels" of the AI industry faced intense selling pressure. Comfort Systems USA, Inc. (FIX), a major provider of mechanical and electrical systems, saw its shares decline by 15%. Even more severe losses were recorded by Modine Manufacturing Co. (MOD), a specialist in thermal management, and Sterling Infrastructure, Inc. (STRL), both of which plummeted 21% in a single day. The Philadelphia Semiconductor Index (SOX), a benchmark for the global chip industry, simultaneously retreated to a six-month low, signaling a broad loss of confidence in the short-term trajectory of the AI trade.

The Political Catalyst and Legislative Headwinds

The primary driver for this sudden shift in market sentiment is the outcome of Tuesday’s elections. Market analysts had long identified legislative risk as a potential threat to the sustained growth of AI infrastructure spending. However, the prevailing consensus had placed this risk further on the horizon, toward 2028. The recent election results, which saw Democrats secure control of both chambers of Congress and flip key governorships in Texas, Georgia, and Ohio, have pulled those concerns into the immediate present.

These three states—Texas, Georgia, and Ohio—are central to the domestic AI strategy, collectively accounting for nearly 50% of the planned U.S. data center pipeline. The incoming governors in these jurisdictions have campaigned on platforms that include increased regulation of data centers, specifically targeting their immense energy consumption and the resulting pressure on local utility grids. This shift in the political landscape has led investors to reassess the speed and scale of the planned buildout.

Luke Lango, editor of Innovation Investor and a prominent technology analyst, suggests that while the AI trade is not over, its fundamental structure has been altered. Lango’s revised projections indicate a cooling period for data center capacity. In his updated base-case scenario, new U.S. data center capacity is expected to underperform original plans by approximately 3% to 5% in 2027, with the gap widening to 15% by 2028. However, Lango notes that this does not represent a cancellation of demand but rather a temporal shift, with delayed capacity likely moving into the 2029 calendar year.

Analysis of the AI Stack and Market Layers

To understand the depth of the current sell-off, it is necessary to examine how the damage has been distributed across the different layers of the AI supply chain. The market’s reaction has shown a direct correlation between a company’s proximity to the physical construction site and the severity of its stock price decline.

  1. The Hyperscalers: The top layer of the stack, consisting of "Big Tech" firms like Microsoft, Alphabet, and Amazon, initially remained in positive territory, gaining approximately 5.2% on Wednesday. This was attributed to the "capex cover" trade—the idea that regulatory hurdles provide these companies with a legitimate excuse to scale back their massive capital expenditure (capex) budgets without appearing to lose their competitive edge. However, this resilience proved temporary, as the broader Nasdaq slide on Thursday eventually pulled these megacap stocks lower.
  2. Chipmakers and Equipment Providers: Semiconductors (down 2.9%) and chip manufacturing equipment (down 3.5%) fared relatively better than the construction-heavy layers. Because chips are highly mobile and can be shipped to any data center site globally, these companies are less sensitive to localized regulatory changes in specific U.S. states.
  3. Infrastructure and Contractors: The most significant losses were concentrated among the firms providing the raw materials and labor for data center construction. Contractors responsible for concrete, steel, and physical assembly saw an average decline of 14.5%. These companies are the most "tethered" to the physical site and are therefore the first to feel the impact of a slowdown in the domestic pipeline.

Despite the severity of the price action, Lango argues that the market may be overreacting. His estimates suggest an earnings hit of 6% to 12% for contractors and a negligible 2% to 4% for chipmakers by 2028. Given that many of these stocks have fallen by 20% or more in 48 hours, the selling appears to have outpaced the likely fundamental impact on earnings.

The Argument for a Sustainable Buildout

Louis Navellier, a veteran investor and editor of Growth Investor, has urged market participants to maintain perspective during the rout. Navellier posits that the fear of a permanent halt in AI expansion is exaggerated. He points out that data centers are critical economic drivers that states are unlikely to abandon entirely due to the tax revenue and high-tech jobs they generate.

According to Navellier, the political rhetoric regarding energy rates is a standard defensive posture intended to reassure residential voters. Once in office, governors are likely to seek a middle ground that allows for continued industrial growth while implementing safeguards for the power grid. He emphasizes that the core fundamentals—corporate earnings and demand for AI services—remain robust. For instance, Super Micro Computer, Inc. (SMCI), a key player in AI server architecture, is currently trading at approximately five times its forecasted 2027 earnings, a valuation that Navellier describes as remarkably low for a leader in a high-growth sector.

AI Crashes. What To Do Now

Navellier’s philosophy is that "good stocks bounce like fresh tennis balls," whereas fundamentally weak stocks "bounce like rocks." He maintains that the current dip represents a long-term buying opportunity for investors who can tolerate short-term volatility and wait for earnings reports to validate the sector’s growth.

The Divergent Path: Solar Energy’s Unexpected Surge

In a striking contrast to the AI sector, solar energy stocks experienced a significant rally following the election. The Invesco Solar ETF (TAN) rose nearly 6% on Wednesday, with individual stocks like Nextpower Inc. (NXT) climbing as much as 12%. This movement was driven by expectations that a Democrat-led Congress would protect or even expand renewable energy incentives that were previously under threat.

Specifically, investors are looking at the 2025 tax laws enacted during the Trump administration, which had scheduled the expiration of several key solar credits for projects starting after 2027. The shift in Congressional control has led to speculation that these credits may be extended, providing a much-needed tailwind for a sector that has struggled with high interest rates and oversupply issues over the past two years.

Eric Fry, a global macro expert, had positioned his subscribers for this move just prior to the election. Fry’s analysis was based on valuation rather than just political speculation. He noted that the TAN portfolio was trading at five times its estimated EBITDA—roughly 30% below its 10-year average and significantly cheaper than the S&P 500’s multiple of 12. Fry’s thesis was that the sector did not need a "perfect" environment to thrive; it simply needed a "less hostile" one.

Options Strategy and Risk Management

The solar trade also provided a case study in sophisticated risk management. Jonathan Rose, an options expert and editor of Advanced Notice, identified a massive surge in "unusual options activity" in the solar sector on Tuesday. Traders had purchased over 12,500 call option contracts on the TAN ETF, a volume 25 times greater than the existing open interest.

When the solar sector surged on Wednesday morning, Rose advised his subscribers to take their original capital off the table while maintaining their positions with "house money." This move proved prescient as the broader market rout on Thursday eventually began to weigh on solar stocks as well. By securing the initial investment during the height of the rally, Rose’s followers were able to remain in the trade with zero risk to their principal, illustrating the importance of tactical execution in a volatile environment.

Long-Term Implications and the "New Normal" for Tech

The current market environment suggests that the "easy money" phase of the AI trade—where all related stocks rose in tandem—has concluded. The market is now entering a more discerning phase characterized by "sector rotation" and "valuation sensitivity."

The legislative "speed limit" described by Luke Lango may actually serve as a stabilizing force for the industry. One of the greatest risks to the AI sector was the potential for overbuilding, leading to a massive glut of capacity by 2028 followed by a cyclical crash. A slower, more regulated buildout could extend the duration of the cycle, keeping capacity tight and maintaining high margins for providers over a longer period. As Lango noted, "a more measured buildout is a more sustainable buildout."

For investors, the current landscape requires a shift in strategy. The focus is moving away from speculative infrastructure plays toward high-conviction names with strong balance sheets and the ability to self-fund their growth. Companies that rely heavily on outside funding or those with excessive exposure to specific domestic regulatory environments are likely to face continued headwinds.

In summary, while the 5% drop in the Nasdaq 100 and the double-digit losses in AI builders have caused significant alarm, seasoned analysts view the event as a necessary repricing. The combination of political shifts and extreme valuations has forced a reality check on the pace of the AI revolution. However, with demand for cloud services and AI applications continuing to grow at double-digit rates, the underlying narrative of technological transformation remains intact. The path forward will likely involve more volatility, but for those following a disciplined investment plan, the current "rout" may eventually be viewed as a pivotal entry point into the next phase of the digital economy.
